Using an MSI VR601 laptop with XP ...

Whenever I plug in any set of headphones, sound plays out of both the inbuilt speakers and the headphones simultaneously. Kind of defeats the purpose of the headphones ...

So I'd like to know how disable sound being played by the speakers when the headphones are plugged in. Or is it a hardware problem?

(1) ensure the headphones mini-plug is fully-inserted; or
(2) some software requires that a "Speakers/Auto-Off" box is ticked.
 
I'm certain it's plugged in properly. That balloon with the message, 'a jack has been plugged in/unplugged', on the bottom right pops up. It is not a hardware problem anyway, a mate with the same laptop has the same 'problem'.

And can't find any headphone settings to change through control panel or volume control.

Although there is something about a 'SPDIF output', what's that?
 
Sounds like your female mini-jack is not working as it should, it stops sound to the speakers when you plug your headphones mechanically via a little blade which is in contact with one or the other circuit depending on whether jack is plugged or unplugged. You could try inserting vigourously in and out and also a bit of wiggling.
